What liquid staking is
Liquid staking lets you stake cryptocurrency on a proof-of-stake network — locking tokens to help validate the chain and earn rewards — while receiving a tradable derivative that represents your staked position. Ordinary staking freezes your coins, so you earn a yield but cannot move or spend the underlying while it is locked. Liquid staking removes that lock-up by minting a derivative token, such as Lido's stETH for staked Ether, that you hold in your wallet. The derivative keeps accruing the staking rewards, and you can trade it, lend it, or use it as collateral in decentralized finance while your original stake stays productively locked in the network. The mechanics are straightforward. You deposit ETH into a liquid-staking protocol, the protocol stakes it across validators, and it issues you stETH at roughly one token for each ETH. As staking rewards accrue, your balance grows or the token's value rises depending on the design, and Lido's stETH rebases daily to reflect those rewards. Because the derivative is a normal, transferable token, it can circulate through the DeFi economy — supplied to lending markets, paired in liquidity pools, or held as collateral — all while the ETH beneath it secures Ethereum. That composability is the appeal, since liquid staking turns a locked, single-purpose position into a liquid asset that can do two jobs at once.
Liquid staking versus plain staking, and the risks
The difference between liquid staking and plain native staking is liquidity. With native staking you lock your tokens directly with a validator, the yield is clean and the trust model is simple, but the capital is stuck until you unstake, which can take days. Liquid staking hands you a tradable claim on that same locked capital, so you never lose access to the value. That convenience adds layers of risk native staking does not carry. The derivative is only as sound as the protocol's smart contracts, and a bug or exploit can put the whole pool at risk. You also depend on the protocol's validators behaving, because validators can be slashed — penalized for misbehavior or downtime — and those losses flow back to token holders.
The signature risk is a depeg. A liquid-staking token is meant to trade close to the asset it represents, but in a panic it can slip below that value if too many holders sell into thin liquidity. During the Terra collapse in May 2022, stETH briefly traded several percent under ETH, not because the underlying stake vanished but because sellers overwhelmed the market before withdrawals were even possible. A depeg is dangerous mainly for people using the token as leveraged collateral, who can be liquidated when the price dips. There is also concentration risk, because when one protocol controls a large share of all staked ETH, its dominance becomes a concern for the network itself. None of this is advice, it is the risk map you should read before acting.
Using liquid staking with eyes open
Using liquid staking sensibly starts with understanding what you actually hold — a derivative claim, not the underlying coin. Its value rests on the protocol's contracts, its validators, and a market willing to redeem or trade it near par. Sizing matters too, because stacking a liquid-staking token as collateral for further borrowing multiplies both the yield and the liquidation risk if the token depegs. The prudent posture is to treat the headline yield as compensation for real risks — smart-contract, slashing, and depeg — rather than as free money.
